Hi, this is Kkoogongnam. A currency-hedged ETF tries to reduce the effect of foreign-exchange moves on an investment’s U.S. dollar return. If a U.S. investor buys foreign stocks, the result normally depends on both the stocks and the foreign currencies. A USD-hedged fund adds contracts—usually currency forwards—to offset much of that currency exposure.
Hedging does not remove the investment risk of the stocks or bonds. It also does not guarantee a perfect currency offset. The practical question is not “Is hedging always better?” It is which risk you want the fund to keep: mostly the foreign assets’ return, or the assets plus currency movement.
What is a currency-hedged ETF?
Start with the two parts of the name:
- ETF: an exchange-traded fund that holds or gains exposure to a portfolio and whose shares trade during the day.
- Currency hedge: a position designed to offset gains or losses caused by exchange-rate changes.
Put them together and a currency-hedged ETF is a fund that owns foreign assets while using an additional hedge so that its return is less affected by the foreign currencies moving against the U.S. dollar.
For a U.S. investor, a fund name or benchmark may include terms such as USD Hedged, 100% Hedged to USD, or Currency Hedged. Do not rely on the ticker alone. Read the investment objective and benchmark name in the prospectus.
Why does an unhedged international ETF have currency exposure?
Suppose a U.S.-listed ETF owns Japanese, European, and British stocks. Those companies’ shares are priced in yen, euros, and pounds. Even though you buy the ETF in dollars, the foreign holdings still have to be translated back into dollars when the fund calculates its value.
That creates two moving parts:
- The local-market return of the stocks or bonds.
- The change in the foreign currency relative to the U.S. dollar.
A useful return identity is:
Unhedged USD return = (1 + local asset return) × (1 + currency return versus USD) − 1
The multiplication matters because the currency change applies to the asset value after its local-market move.
How much difference can currency hedging make?
Assume a foreign stock index rises 8% in local currency. Ignore fees, taxes, dividends, and tracking differences so we can isolate the currency effect.

On a $10,000 investment, those simplified ending values would be $9,720, $10,800, and $11,880 for the unhedged fund. The currency-hedged target would be near $10,800 before hedge costs and tracking differences.
This is why a hedge can help when the dollar strengthens but can hold back returns when foreign currencies strengthen. The hedge removes a source of loss and a possible source of gain.
How does a currency hedge work inside an ETF?
Many currency-hedged funds use foreign-exchange forward contracts. A forward is an agreement to exchange currencies at a specified future rate. The fund normally rolls or replaces these contracts as they approach settlement.
Consider an ETF with euro-denominated stocks. If the euro weakens against the dollar, translating the stocks into dollars hurts the unhedged return. A short-euro/long-dollar forward position is intended to gain when the euro falls, offsetting much of that translation loss.
The iShares Currency Hedged MSCI EAFE ETF provides a real U.S. example. Its official objective is to track developed-market international equities while mitigating currency fluctuations, and its benchmark is labeled MSCI EAFE 100% Hedged to USD Index. Its holdings disclosure shows the underlying international equity exposure along with currency positions.
“100% hedged” describes the index or strategy target. It does not mean every day’s realized currency effect will be exactly zero.
Why is a 100% currency hedge not perfectly exact?
The value of foreign holdings changes every day. Investor flows, dividends, index changes, and market movements can leave the hedge slightly too large or too small until it is adjusted. Contract pricing and execution also affect the result.
Fund prospectuses therefore warn about hedging risk. The hedge may not completely eliminate currency movement, can reduce gains, and can create expenses and counterparty risk. A fund can also underhedge or overhedge a currency.
A simple way to check the actual result is to compare:
- the ETF’s NAV return,
- its stated USD-hedged benchmark return, and
- a similar unhedged benchmark or fund over the same dates.
Do not label every performance gap “the hedging fee.” The gap can also include different holdings, fund expenses, taxes inside the portfolio, rebalance timing, trading costs, and tracking difference.
How much does currency hedging cost?
There is no single fixed percentage that applies to every fund. The total economic effect can include:

The forward component can help or hurt depending partly on short-term interest-rate differences between currencies. Calling it only a “fee” hides that it is also part of the return from the hedge position.
Hedged vs. unhedged ETF: which one fits the goal?

These are decision conditions, not universal rules. Vanguard, for example, has argued that U.S. investors generally can accept currency risk in broad international equity allocations while hedging international bond currency exposure so the bonds can keep a more bond-like risk profile. Another investor can reasonably choose a different policy based on liabilities, horizon, and risk tolerance.
Why is currency hedging often discussed differently for bonds?
High-quality bonds usually have lower expected volatility than stocks. An unhedged currency move can therefore become a large part of an international bond fund’s total volatility and overwhelm the stabilizing role the bonds were meant to play.
Vanguard’s U.S. material on international bonds explains that currency hedging is intended to isolate the bonds’ credit and interest-rate characteristics by reducing exchange-rate fluctuations. Its international bond funds also warn that a perfect hedge is generally impossible and that hedging adds costs and counterparty risk.
For international stocks, the stock-market movement is often already large, and unhedged currency exposure may provide diversification. That does not make unhedged equities automatically superior; it explains why the choice should start with the asset’s role rather than a one-month currency forecast.
Can you compare a hedged and unhedged ETF by ticker alone?
No. First confirm that the funds actually hold the same or very similar exposures. One fund may use an underlying ETF, another may hold securities directly, and their indexes, country weights, dividend treatment, and expenses may differ.
Use this order:
- Investment objective: Does it explicitly say currency hedged or USD hedged?
- Benchmark: Is the index 100% hedged, partially hedged, or dynamically hedged?
- Underlying exposure: Are the countries, stocks, bonds, and weights actually comparable?
- Derivatives: Which forwards or other contracts create the hedge?
- Expense ratio and spread: What are the current holding and trading costs?
- Tracking: How closely has the fund followed its own benchmark?
A practical decision example
Suppose an investor has two separate goals:
- A long-term international stock allocation intended to diversify U.S. equities.
- An international investment-grade bond allocation intended to reduce total portfolio volatility.
The investor might reasonably leave the stock allocation unhedged to keep currency diversification, while choosing a USD-hedged bond fund so currency movement is less likely to dominate the bond allocation. This is a policy example, not a recommendation for every investor.
A second investor who expects a large dollar-denominated expense in two years may place more value on reducing currency uncertainty across both allocations. The same funds can fit differently because the financial goal is different.
Bottom line
A currency-hedged ETF uses contracts to reduce the effect of foreign currencies on a U.S. investor’s dollar return. In the simplified example, an 8% foreign-market gain became -2.8% when the foreign currency weakened 10%, while a full hedge aimed to preserve roughly the 8% asset return before costs. When the foreign currency strengthened 10%, the unhedged return rose to 18.8% and the hedge gave up most of that currency benefit.
Check the investment objective, hedged benchmark, derivatives, actual tracking, expense ratio, and spread. Choose based on the role of the allocation and the currency risk you want—not on the belief that hedging is free or always better.
